Netscape's IPO and the Network-Effect Investment Mania
On August 9, 1995, a software company that had existed for sixteen months and had never turned a profit went public at $28 a share, and by the closing bell its stock had priced the business at roughly $3 billion. The trading session that repriced the internet
Netscape Communications Corporation had begun the year as Mosaic Communications Corporation, the company Jim Clark and Marc Andreessen built around the web browser Andreessen had helped create as a student project at the University of Illinois. Sixteen months later, on August 9, 1995, it went public on the Nasdaq exchange. The underwriters had set the offer price at $28 a share the night before, already twice the figure originally floated, but demand at the open was so heavy that trading in the stock was delayed close to two hours while the exchange searched for a clearing price.
When Netscape shares finally started changing hands, they opened around $71, more than double the offer price, touched an intraday high near $74.75, and settled to close the day at $58.25, according to the Motley Fool's 2013 retrospective on the listing, a figure corroborated by contemporary Washington Post reporting from the day after the sale. What made the session historic was less the volatility than the arithmetic underneath it. Netscape was not the first internet-adjacent company to go public in 1995, and it would not be the largest technology listing of the decade that followed. Its significance sits in timing and visibility: it was the browser company, the piece of software millions of ordinary people had just started using to reach the World Wide Web for the first time, and its stock price became the public's first vivid demonstration that Wall Street was willing to pay a premium for a network still being built, not one already earning.
The equation Wall Street bought
The theory behind that premium had a name and a specific origin. In 1980, Robert Metcalfe, the co-inventor of Ethernet and a co-founder of the networking company 3Com, proposed what later became known as Metcalfe's Law: that the financial value, or influence, of a network is proportional to the square of the number of people connected to it. Two users can form one connection; ten users can form forty five; a hundred users can form nearly five thousand. Value, on Metcalfe's reading, compounds far faster than the network itself grows.
For more than a decade the idea stayed inside networking and engineering circles. It reached a general investing audience through George Gilder, whose 1993 Forbes article translated Metcalfe's formula into an argument for how to price a company riding a network's growth, rather than one selling a fixed quantity of goods. By the time Netscape went public two years later, Gilder's framing had become one of the standard justifications investors reached for when a company's revenue could not explain its stock price.
The appeal of that logic to a market pricing internet stocks in 1995 is not hard to see. A discounted-cash-flow model, the conventional way to value a company, asks what a business will earn and discounts that back to today. Metcalfe's Law asked a different question: how many people will be connected to this thing, and how much faster does its usefulness compound with every person added. For a browser company that measured its growth in software downloads rather than dollars billed, that second question was the only one producing a bullish answer, and it is the one Wall Street chose to answer on August 9.
From theory to capital pipeline
A theory that justifies paying a premium for growth does not stay confined to one stock. Between 1995 and its peak on March 10, 2000, the Nasdaq Composite index rose 600 percent, a rise driven substantially by internet and telecom-media-technology startups valued on the promise of network growth rather than current profit. Venture capital followed the same logic further upstream, funding companies before they had meaningful revenue on the premise that whichever service captured the most connected users first would compound its value fastest, and make every rival network correspondingly less valuable.
That capital did not stay abstract. Some of it built software companies whose entire product was a website. A large share of it built physical infrastructure: fiber-optic cable, switching equipment, and data centers, laid down in anticipation of the internet traffic that network-effect arithmetic predicted would arrive. Telecommunications firms including WorldCom and Global Crossing raised and spent enormous sums against that anticipated traffic, betting that owning the pipes a growing network needed would prove worth as much as owning a piece of software running on top of them.
The Netscape IPO is remembered as the trigger for this cycle rather than the mechanism that ran it. The mechanism was Nasdaq, the exchange, and the venture funds that fed it, which spent the second half of the 1990s treating projected connections as a proxy for future earnings and pricing accordingly. Other forces financed the same buildout in parallel: the Telecommunications Act of 1996, which deregulated large parts of the American telecom sector, opened the door for exactly the kind of infrastructure investment that network-effect capital was already chasing. Crediting one IPO with financing the internet's buildout on its own would overstate a single event's share of a multi-causal five-year cycle; what Netscape's first trading day did, more precisely, was demonstrate loudly and publicly that the market was ready to fund it.
Nasdaq, Silicon Valley, and who got to build first
The internet's founding protocols were built to be open and placeless: TCP/IP, the subject of an earlier chapter in this series, did not care which country a packet originated in or whose hardware carried it. The capital that turned those protocols into a lived, global, commercial network was not placeless in the same way. It moved almost entirely through one national stock exchange, Nasdaq, and one regional cluster of venture funds, concentrated a short drive from Netscape's own offices in Mountain View, California.
That concentration mattered because capital is not neutral once it starts choosing. Every dollar a venture fund committed to an American startup rather than a competitor building the same idea elsewhere was a decision about where a piece of the emerging global network economy would be built first, staffed first, and scaled first. A theory arguing that a network's value compounds with its size gave American investors a reason to fund American companies aggressively, on the argument that whichever network reached scale fastest would set the terms every rival network would then have to meet.
The practical result, over the five years the Nasdaq boom ran, was that American financial markets became the primary underwriter of the commercial internet's global buildout, even as the users, the traffic, and eventually the companies that internet served spread across the world. Silicon Valley did not invent the network-effect argument; Metcalfe worked on the East Coast and Gilder wrote for a national American readership. What was not portable, in 1995, was the depth of capital willing to act on that argument at scale, and for the back half of the 1990s that capital sat overwhelmingly inside one country's financial system, deciding which nodes of a global network got built first and biggest.
When the theory broke
The same index that rose 600 percent from 1995 fell just as sharply once the market stopped believing that growing connections alone justified a company's price. From its March 2000 peak, the Nasdaq Composite fell 78 percent by October 2002, a decline that erased the entirety of the gains the boom had produced over the preceding five years. Companies whose valuation rested on future user growth, rather than a business that already worked, had nowhere to hide once investors began asking for profits instead of projections.
Netscape itself did not survive to see the crash it had helped set in motion. The reckoning reached well beyond software. Consumer internet companies including Pets.com, Webvan, and Boo.com, each built to capture a large connected customer base before turning a profit, collapsed as their funding dried up. So did telecom infrastructure firms that had raised billions on the bet that internet traffic would keep compounding at network-effect speed: WorldCom and Global Crossing, among the largest buyers of that thesis in physical form, both failed. Even Cisco Systems, a real, profitable company supplying the routing hardware that actually carried the internet's traffic, lost 80 percent of its stock value in the crash, a sign the market had stopped pricing network value carefully in either direction.
Every one of these outcomes cuts two ways. The same capital cycle that destroyed close to four fifths of the Nasdaq's value also built real fiber, real routing capacity, and real consumer habits the surviving internet ran on for the following two decades; the crash did not undo the network, only the prices attached to owning a piece of it. And the firms that did survive, several of the largest internet businesses operating today among them, emerged from the wreckage holding a much larger share of a smaller, more consolidated field. The mania that opened the network to a flood of new entrants also, once it broke, concentrated what remained into fewer and larger winners.
The logic that outlived Netscape
Two technologies that came out of Netscape's own engineering team ended up mattering more, over the long run, than the company's stock price. Brendan Eich, an early Netscape employee, wrote the first version of JavaScript, the programming language that eventually made interactive web pages possible everywhere. Lou Montulli, a founding engineer, created the HTTP cookie, the mechanism letting a website remember a visitor between page loads. Both were built inside the company the IPO had just financed, and both became the two pieces of infrastructure the advertising-funded commercial web ran on for the next thirty years, tracking and re-tracking the same network of users Metcalfe's arithmetic had first priced.
The valuation logic that priced Netscape did not die with the crash either. It has resurfaced, refined and better tested, every time investors have since had to price a company whose worth depends on the size and density of its network rather than its current earnings: search engines, social platforms, and now the systems that read the web on a person's behalf and decide which businesses to name in an answer. The specific numbers change; the underlying question, how much a connection is worth once there are millions more of them, has not.
The geopolitical pattern set in 1995 has also proven durable. The capital financing the infrastructure behind today's AI systems, the data centers, the chips, and the models trained to answer a query, is again concentrated overwhelmingly in American financial markets and a small cluster of firms based on the American West Coast, echoing the arrangement that financed the first commercial internet buildout. Whoever controls the capital that builds the dominant network of an age tends to keep a controlling interest in what that network is then used to decide.
For a business trying to be found today, the practical descendant of Metcalfe's arithmetic is not a stock price. It is whether an AI system, reading the web the way Netscape's own browser once did, can find the business, read it clearly, and decide it is worth naming in an answer.
